japan - ECONOMIC OVERVIEW
In the years following World War II, government-industry cooperation, a
strong work ethic, mastery of high technology, and a comparatively small defense
allocation (1% of GDP) helped Japan develop a technologically advanced economy.
Two notable characteristics of the post-war economy were the close interlocking
structures of manufacturers, suppliers, and distributors, known as keiretsu,
and the guarantee of lifetime employment for a substantial portion of the urban
labor force. Both features are now eroding under the dual pressures of global
competition and domestic demographic change. Japan's industrial sector is
heavily dependent on imported raw materials and fuels. A tiny agricultural
sector is highly subsidized and protected, with crop yields among the highest
in the world. Usually self-sufficient in rice, Japan imports about 60% of its
food on a caloric basis. Japan maintains one of the world's largest fishing
fleets and accounts for nearly 15% of the global catch. For three decades,
overall real economic growth had been spectacular - a 10% average in the 1960s,
a 5% average in the 1970s, and a 4% average in the 1980s. Growth slowed
markedly in the 1990s, averaging just 1.7%, largely because of the after
effects of inefficient investment and an asset price bubble in the late 1980s
that required a protracted period of time for firms to reduce excess debt,
capital, and labor. Measured on a purchasing power parity (PPP) basis that
adjusts for price differences, Japan in 2011 stood as the fourth-largest
economy in the world after second-place China, which surpassed Japan in 2001,
and third-place India, which edged out Japan in 2011. A sharp downturn in
business investment and global demand for Japan's exports in late 2008 pushed
Japan further into recession. Government stimulus spending helped the economy
recover in late 2009 and 2010, but the economy contracted again in 2011 as the
massive 9.0 magnitude earthquake in March disrupted manufacturing. Electricity
supplies remain tight because Japan has temporarily shut down almost all of its
nuclear power plants after the Fukushima Daiichi nuclear reactors were crippled
by the earthquake and resulting tsunami. Estimates of the direct costs of the
damage - rebuilding homes, factories, and infrastructure - range from $235
billion to $310 billion, and GDP declined almost 0.5% in 2011. Prime Minister
Yoshihiko NODA has proposed opening the agricultural and services sectors to
greater foreign competition and boosting exports through membership in the
US-led Trans-Pacific Partnership trade talks and by pursuing free-trade
agreements with the EU and others, but debate continues on restructuring the
economy and reining in Japan's huge government debt, which exceeds 200% of GDP.
Persistent deflation, reliance on exports to drive growth, and an aging and
shrinking population are other major long-term challenges for the economy.

micro interconnection. The Evaluation Technology includes material property
evaluation, package assembly and reliability evaluation. The company through
its strong research and development activities launched various products such

epoxy resin hardeners; carbon and ceramics such as carbon brushes, glass like
carbon products and alumina ceramics; automotive parts such as brake shoes,
brake linings and disc brake pads; advanced functional films such as adhesive
films and food wrapping films; and others such as power supply units, golf
carts and materials for foundries. Through its diversified products, the
company strives to meet its customers’ ever changing needs and expectations
successfully.
Weaknesses
Decreased Profitability Ratios
Decreasing
profitability ratios indicates the company’s deteriorating performance and
its inability to deliver the returns expected by its shareholders. The company
reported an operating profit of JPY26,107m during the fiscal year 2012, a
decrease of 23.42% over 2011. The decrease in operating profit resulted in the
decreased net profit levels. It reported net profit of JPY16,427m during the
fiscal year 2012, a decrease of 13.28% over 2011. The decreased top, operating
and bottom line levels resulted in decreased profitability ratios. The company
reported PBT (profit before tax) margin of 6.35% in 2012, as compared to 7.03%
in 2011, followed by return on equity 5.80% (6.88%), return on capital employed
7.87% (10.53%), return on assets 3.72% (4.38%) and return on fixed assets
13.56% (21.03%).
Increased Debt
For the fiscal
year 2012, the company recorded total debt of JPY41,615m, indicating an
increase of 53.27% over that in 2011. Its total long-term debt was nearly
JPY24,858m. This could impair its ability to obtain financing for working
capital, capital expenditure or general corporate purposes, especially if the
ratings assigned to its debt securities by rating organizations were revised
downward. It could restrict the flexibility of the company in responding to
changing market conditions and make it more vulnerable during times of
slowdown. Another major consequence of the debt is that the company would need
to allocate a substantial portion of the cash flow from operations to pay the
principal and interest on debt, thereby reducing funds, which could be used for

Opportunities
Expanding Manufacturing Base
In 2012, the
company establishes automotive carbon brush manufacturing base Hitachi Powdered
Metals (Thailand) Co., Ltd. in Thailand. Japan Brake (Thailand) Co., Ltd, a
subsidiary of the company plans to construct second friction materials plant in
Thailand and is expected to start its operations in 2013. The company started
the manufacturing of Carbon Anode Materials for Lithium Ion Batteries in China.
The company’s subsidiary Hitachi Chemical Electronic Materials (Hong Kong)
Limited started manufacturing copper-clad laminates for printed wiring boards
for semiconductor packages. In 2011, the company announced its plans to
establish Hitachi Chemical Electronic Materials (Taiwan) Co., Ltd. in Taiwan,
which produces CMP slurry and is expected to start its operations in April
2013. The company announced its plan to established new manufacturing base in China,
which manufactures “CF Series,” conductive film for solar cells. It is
expected to start its operations in 2013. The company also establishes a
manufacturing subsidiary Hitachi Chemical India Private Limited for powder
metal products in India. In March 2011, the company started producing carbon
anode materials for lithium ion batteries in China. The company along with
Allied Nippon Limited established a new subsidiary Allied JB Friction Pvt. Ltd.
to manufacture friction materials for two- and four-wheeled vehicles in India.
Growing Automotive Semiconductor Market
Growth in the
semiconductor market will increase the demand for the products of Hitachi
Chemical. The company has the opportunity to increase its revenue in the
growing automotive semiconductor market. The increasing demand for Energy
Efficient Vehicles with Safety and Comfort Systems provides market
opportunities in the automotive semiconductors industry. With the increasing
electronic content in the areas of safety, the usage of automotive
semiconductors will be high and the market for automotive semiconductors will
increase until 2015. The sales revenue of the automotive semiconductors is
expected to increase from $22.52 billion in 2010 to $32.66 billion by the end
of 2015. The increase in the use of electronics in the automobile industry to
produce environmentally friendly and fuel efficient vehicles is expected to increase
the demand for automotive semiconductors.
Capacity Expansion
In 2012, the
company’s subsidiary Hitachi Powdered Metals (Dongguan) Co., Ltd. , which
manufactures powder metal products announced its plan to expand its production capacity
through establishing a new factory to meet the increasing demand from the
Chinese auto market. This facility is expected to start its operations in 2012.
The company’s subsidiary Hitachi Chemical (Johor) Sdn. Bhd., plans to
increase its production capacity of photosensitive dry films for printed wiring
boards to meet the increasing demand and is expected to start its operations in
2013. Hitachi Chemical’s subsidiary Hitachi Powdered Metals (USA), Inc.
(formerly, Sintering Technologies, Inc) also announced its plan to expand its
production capacity of valve timing control system component by 150% in
response to increasing demand from North American auto market. In 2011, the
company announced its plan to increase its production capacity of Lithium ion
Automobile Batteries through adding third and fourth production lines
manufacturing carbon anode materials for lithium ion batteries. The company’s
subsidiaries Hitachi Chemical (Suzhou) Co., Ltd. and Hitachi Chemical
(Malaysia) Sdn. Bhd. Plans to invest JPY1.5 billion to expand the production
capacity in both countries by about 40%. Hitachi Chemical Mexico, S.A. de C.V.,
a subsidiary of the company plans to invest JPY2 billion to double its disk
brake pads production capacity to expand its business in the North America.
Such capacity expansions could provide new opportunities for the company in
growth emerging markets.
Threats
Stringent Regulations
The company could
be affected by the environmental regulations governing the global chemical
industry. Its business activities are subject to various regulations in the
countries in which Hitachi Chemical operates. The regulations include legal
obligations related to foreign investment, competition, trade, intellectual
properties, exchange rates, taxes, environment and recycling. The company must
abide by these regulations and spend on more efficient technologies to pursue
pollution emission standards, which could add to the costs. If the company
fails to comply with these environmental regulations, it may face heavy fines.
As the world is fighting against the global warming, more and stringent
environmental regulations could be initiated by governments. The cost of
adhering to new regulations may increase the company’s expenses and decrease
its profits substantially.
Competitive Pressure
Increased
competition may lead the company to reduce its prices, which will negatively
affect its margins. Hitachi Chemical operates in a highly competitive chemical
industry. The company operates in a progressively more complex and challenging
chemical marketplace whose dynamics are ever changing. Technological advances
by any player in the market could render its present or future products
obsolete or uneconomical. The existing market includes companies of varying sizes;
some more specialized than the company with respect to particular markets, and
some with greater financial resources than Hitachi Chemical. The company
competes in this evolving marketplace on the basis of many factors, including
price, quality, innovation, service, reputation, distribution and promotion.
Raw Material Procurement Risks
The increasing
prices of raw materials could affect the company’s business. Raw material
prices constitute a significant part of the production cost of the company.
Hitachi Chemical uses petrochemical products as raw materials for many of its
products. The prices of petrochemical products are influenced by fluctuations
in crude oil prices. High crude oil prices and refinery margins have increased
prices of petroleum products. Competition also limits the option of increasing
product prices to compensate for the higher production costs. In addition, the
continuous supply of the raw materials could be affected by weather conditions,
national emergencies, strikes, governmental controls, natural disasters, supply
shortages or other events. Thus, price fluctuations and non-availability of
these raw materials may have a material effect on the product costs and the
operations of the company.

of SHIN-KOBE ELECTRIC MACHINERY CO., LTD. Hitachi Chemical Company intends to
acquire 21,090,267 shares of SHIN-KOBE ELECTRIC MACHINERY for JPY 1,710 per
share during the period from December 1, 2011 to January 19, 2012. If Hitachi
Chemical Company purchased as many shares of SHIN-KOBE ELECTRIC MACHINERY as
above, it will hold 100% voting rights in SHIN-KOBE ELECTRIC MACHINERY, up from
58.45%.

Rogers Corporation
and Hitachi Chemical Co., Ltd. announced that they have entered into a
strategic collaboration agreement (Agreement) to expand global adoption and
improve customer support of printed circuit board (PCB) materials for use in
high speed digital (HSD) applications. The Agreement enables Rogers and Hitachi
Chemical the ability to provide customers with a wider range of products,
faster delivery, and enhanced technical support to meet rapidly growing
material demand driven by HSD applications, which include high speed server,
router, and telecommunication devices operating at speeds greater than 1Gb/s,
for use in internet data and video transmission services. Under the terms of
the new Agreement, Rogers is granted exclusive rights to manufacture laminates
using prepregs (prepreg is the intermediate material of PCB material consisting
of impregnating glass cloth with thermosetting resin) supplied by Hitachi
Chemical, and to exclusively distribute these HSD PCB products to customers
other than those reserved by Hitachi Chemical.
