JAPAN - ECONOMIC OVERVIEW
In the years following
World War II, government-industry cooperation, a strong work ethic, mastery of
high technology, and a comparatively small defense allocation (1% of GDP)
helped Japan develop a technologically advanced economy. Two notable
characteristics of the post-war economy were the close interlocking structures
of manufacturers, suppliers, and distributors, known as keiretsu, and the
guarantee of lifetime employment for a substantial portion of the urban labor
force. Both features are now eroding under the dual pressures of global
competition and domestic demographic change. Japan's industrial sector is
heavily dependent on imported raw materials and fuels. A small agricultural sector
is highly subsidized and protected, with crop yields among the highest in the
world. While self-sufficient in rice production, Japan imports about 60% of its
food on a caloric basis. For three decades, overall real economic growth had
been spectacular - a 10% average in the 1960s, a 5% average in the 1970s, and a
4% average in the 1980s. Growth slowed markedly in the 1990s, averaging just
1.7%, largely because of the after effects of inefficient investment and an
asset price bubble in the late 1980s that required a protracted period of time
for firms to reduce excess debt, capital, and labor. Modest economic growth
continued after 2000, but the economy has fallen into recession three times
since 2008. A sharp downturn in business investment and global demand for
Japan's exports in late 2008 pushed Japan into recession. Government stimulus
spending helped the economy recover in late 2009 and 2010, but the economy
contracted again in 2011 as the massive 9.0 magnitude earthquake and the
ensuing tsunami in March disrupted manufacturing. The economy has largely
recovered in the two years since the disaster, but reconstruction in the Tohoku
region has been uneven. Newly-elected Prime Minister Shinzo ABE has declared
the economy his government's top priority; he has pledged to reconsider his
predecessor's plan to permanently close nuclear power plants and is pursuing an
economic revitalization agenda of fiscal stimulus and regulatory reform and has
said he will press the Bank of Japan to loosen monetary policy. Measured on a
purchasing power parity (PPP) basis that adjusts for price differences, Japan
in 2012 stood as the fourth-largest economy in the world after second-place
China, which surpassed Japan in 2001, and third-place India, which edged out
Japan in 2012. The new government will continue a longstanding debate on
restructuring the economy and reining in Japan's huge government debt, which
exceeds 200% of GDP. Persistent deflation, reliance on exports to drive growth,
and an aging and shrinking population are other major long-term challenges for
the economy

Dependence
on Japanese Markets
The company’s business is highly concentrated in the
Japanese markets even though the company markets its products throughout North
America, Asia, Europe and other countries. For the fiscal year ended March
2012, the company generated a total revenue of JPY556,914m, 56.82% of which
58.4% was generated from Japan, followed by 23% from Asia, 10% from North
America and 8.6% from Europe and the rest from others. The company’s 20 top
customers 13 Japanese customers, while the other seven are from Europe, the US,
and Asia. Though the company provides some automotive and other products to its
overseas customers, it is yet to truly globalize its business. Such high
dependence of the company on the Japanese market makes its business vulnerable

Hitachi Metals’ financial performance declined in the
fiscal year 2011, compared to the previous fiscal year. The company reported a
net income of JPY17,886m during the fiscal year 2011, representing a decrease
of 19.45% over that in fiscal year 2010. In fiscal year 2011, the company
recorded a fall in its various profitability indicators. The company’s return
on equity (ROE) was 8.3% at the end of fiscal year 2011, as compared to 11% in 2010.
Its return on assets was 6.6% in fiscal year 2011, as compared to 6.9%
respectively in 2010. The fall was due to factors such as high raw materials
costs, and a strong yen in foreign exchange markets.
Opportunities
Hitachi Metals entered into master supply agreement with
Molycorp, Inc in August 2011. According to the agreement, Hitachi Metals will
receive the supply of rare earth materials for neodymium magnets that could
provide assurance for the steady availability of such materials. Molycorp
controls the Mountain Pass mine in California, the US, which is one of the
richest rare earth mines in the world. With this agreement, Hitachi Metals
reports the steady procurement of rare earth materials for neodymium magnets.
In December 2011, Hitachi Metals revealed its plans for manufacturing neodymium
magnets in the US to tap increasing demand for neodymium magnets in North
America and Europe, specially for use in hybrid vehicles and electric vehicles.
With the increased environment concern, the market for hybrid cars and electric
vehicles will expand leading to increase in demand for neodymium magnets. In
March 2011, Hitachi Metals invested in the establishment of a joint venture
called Japan Aeroforge, Ltd. and advanced a forging press to make aircraft
parts. The venture uses state-of-the-art presses to manufacture large forgings
for the aircraft and other industries. Such initiatives taken by the company
would provide it with better prospects for growth.
Positive
Outlook: Automobile and Infrastructure
The outlook for automotive- and infrastructure-related
demand remains strong even with uncertainties existing in the business
environment. The company’s automotive-related products account for more than
about 40% of its net sales. Demand for automobile and electronic products is
high in the North American and European markets. Whereas in Asia, there are
robust needs in the infrastructure and automobile product fields. Tool steel,
razor blade materials, piston ring materials, and other specialty steel
products as well as automobile castings are positioned as pivotal growth
products in the global arena. In many countries and regions, there is strong
growth in demand for magnets in the wake of energy conservation and more
efficient electric power infrastructure. Thus, the company could meet this
growth by establishing business bases close to consumer markets, which would
enable it to mount swift responses to the quality-based needs of customers in
these sectors. In recent years, the company developed HERCUNITE heat-resistant
exhaust casting components, which helps in reducing CO2 emissions and fuel
consumption in the next generation of gas engine vehicles. The company is also
initiating mass production of neodymium magnets based on dysprosium deposition
diffusion technology, taking advantage of favorable demand from the world’s
first use of these magnets in hybrid electric vehicles. The company anticipates
that the demand for high-toughness automotive ductile iron castings would keep
growing in the coming years. Therefore, during the fiscal year 2011, it
invested to increase production capacity at Nam Yang Metals Co., Ltd., the
company’s Korean automotive casting components subsidiary, by installing a
high-efficiency, high-precision castings line. The new line is expected to
begin operations in summer 2012, raising monthly capacity at Nam Yang Metals
from approximately 6,000 metric tons, to about 8,000 metric tons. This
subsidiary, together with the Moka Plant in Tochigi Prefecture, Japan, and Hitachi
Metals Automotive Components in North America, would enable the company to
provide high-toughness ductile iron castings in the global market.
The increasing global demand for steel provides a positive
outlook for the company's sale of steel products. According to World Steel
Association, the global steel demand is expected to record a 5.4% growth in
2012 to around 1,500 million tonnes, as a result of higher consumption from
developing nations. The demand for steel is expected to grow by 2.5% in the
European Union to 159 million tonnes over 2011. Countries in Central and North
America and Africa would register 9.8% and 11% growth in steel demand in 2012
to 52.4 million tonnes and 23.8 million tonnes, respectively, over the last
year. In the Middle East, and Asia and Oceania, the growth in steel demand is
expected at the rate of 7.9% and 5.4% in 2012 to 15 million tonnes and 963.1
million tonnes, respectively. In 2011, India's steel consumption was around 68
million tonnes, the third-highest steel consuming country in the world after
China and the US. Thus, growing demand for steel could prove be a strong growth
driver for the company's business in future. In May 2012, Hitachi Metals
decided to enter into a business tie-up with Taiwanese high-grade specialty
steel manufacturer Gloria Material Technology Corporation (GMTC) for mutual
cooperation in production, sales, technology, and investment. The agreement
also includes a capital tie-up arrangement under which Hitachi Metals will acquire
a 5% interest in GMTC’s stock to be issued for capital increase by way of
third-party allotment. The agreement would enable the creation of a
partnership, which would mobilize the inherent strengths of both companies,
aimed at capturing a larger share of the steadily expanding global market for
high-grade specialty steel.
Threats
Hitachi Metals is a Japan-based manufacturing company, where
its business activities are exposed to severe damage due to natural calamities.
On March 11, 2011, the Great East Japan Earthquake damaged the production at
its various plants, resulting in financial losses for the company. The company
had to continue with its production adjustments throughout the year in the
aftermath of the earthquake. Such unexpected and uncontrolled environment
challenges could adversely damage its business performance and lead to incur
additional cost to compensate such damages, which could hamper its financial
position and profitability.
The company operates in metal products market, which is
highly competitive. It faces competition from participants ranging in size from
small companies focusing on single types of metal products, to large
multinational corporations that produce and supply various types of metal
products. The competitive factors in the industry include product
characteristics, price, brand name trust and recognition, and customer service.
The company competes with companies that have substantially greater financial,
marketing and distribution resources. If the company is not able to maintain
the product quality and consumer loyalty, this intense competition could reduce
the sales volume of the company, thereby hampering its market position.
The volatile raw material prices could have a material
impact on the operational costs of the company. The primary raw materials used
in the steel production include iron ore and coking coal. In the recent past
the raw material prices used for steel production have seen substantial
fluctuations. The higher raw material costs increases the production costs for
companies, which forces them to either raise the prices of its products by
placing the burden on the consumer, or to take the burden themselves by
absorbing the higher costs and decreasing profit margins. In 2011, the company
had to tackle the soaring costs of rare earths that are raw materials for its
magnets. Thus, the price fluctuations may have a material impact on the product
cost and further the operations of the company.
Consolidation
in the Steel Industry
The ongoing consolidation in the steel industry could pose a
threat to the company as the company is a active in the manufacture of a wide
range of steel products. The steel industry has been witnessing a strong
consolidation phase with many major acquisitions and mergers taking place in
the recent past. Currently, in the US, there are less than half the number of
steel producers that were present a decade ago. The top three steel producers
of 2000 accounted for 28% of raw steel capacity as compared to the top three
producers in 2011 accounting for 53%. The noteworthy mergers on a worldwide
basis include Mittal Steel’s acquisition and then merger with Arcelor in 2006
and Tata Steel and Corus merger in 2007. Corus too was the result of a merger
between British Steel and Hoogovens in 2002. A similar trend has been witnessed
in the European and Asian markets. Even in China, a strong consolidation phase
is expected with the top ten Chinese steel producers accounting for 50% of the
national production. The cross border deals dominated the transactions with $69
billion in values compared to $58 billion from domestic transactions. Recently,
Nippon Steel Corp. and Sumitomo Metal Industries Ltd. entered into an agreement
to merge with effect from October 1, 2012. Thus, this ongoing consolidation
will create big giants resulting in an increased competition among them. This
may have an adverse affect on the company’s future growth plans.
